What program are using to play the mp3 files and what program are you using to play the midi files? Can you hear your normal "Windows" sounds when you boot up (i.e. like from a them when you logon or close a window)?

Okay. I'm kinda stumped and I haven't actually used Windows 98 in some years, but these are some ideas:
It seems to me that either
(1) You somehow lost your mp3 codecs (in which case you just have download new ones).
(2) Perhaps some registry key is corrupt? (this is the worst case I would think).
Did you install anything new right before this happened?
I would suggest that you try downloading Winamp http://www.winamp.com (an earlier version like 2.something) and seeing if that will play your mp3s. The sound on your computer seems to be working if you are able to play midi files, so I don't think it's a hardware issue.
Actually I think Winamp's site is only offering version 5, so you can get 2.91 at http://www.download.com.
See how that works.
