First, running mysql has nothing to do with running rails. It is a separate daemon (or service, in Windows terms). The parameters in database.yml just tell rails how to connect to the mysql service, but it should already be started.
With that said, looking at the error message, it appears you've munged the standard to make it run mongrel instead of webrick. I'm guessing you need to start it from the correct directory or try
script/server mongrel
and see if it helps.
